Slovak entrepreneurs are increasingly looking beyond their borders when searching for a suitable business structure. The reason for this isn\u2019t necessarily just lower taxes. A foreign company may have legitimate regulatory, legal, or business justifications. But when is a structure legal, and when might an entrepreneur run into trouble with the tax authority or even face criminal charges? Peter Varga and Tom\u00e1\u0161 Demo discussed where the line lies between the legitimate use of foreign companies and a risky tax structure in <a href=\"https:\/\/youtu.be\/AhezX4uaAww?si=mLwIKGuPNwqHDFyu\" target=\"_blank\" rel=\"noopener\">the 53rd episode of the Highgate Talks podcast<\/a>.     <\/strong><\/p>\n\n<h2 class=\"wp-block-heading\"><strong>Why Are Slovak Entrepreneurs Seeking Solutions Abroad?<\/strong><\/h2>\n\n<p class=\"wp-block-paragraph\">With the growth of the digital economy, new business models are emerging that can make doing business from one country administratively complicated. Online services, cryptocurrency trading, NFTs, the sale of digital products, and international sales can give rise to registration, VAT, and other compliance obligations in multiple countries. <\/p>\n\n<p class=\"wp-block-paragraph\">At Highgate Group, we also encounter entrepreneurs for whom the nominal tax rate alone is not the decisive factor. What may be important is how flexibly the legal system adapts to their business model, what administrative burden it imposes, or whether it provides them with legal instruments that are not recognized under Slovak law. <\/p>\n\n<p class=\"wp-block-paragraph\">Examples include foreign trusts, fund structures, or more flexible solutions for employee stock ownership plans.<\/p>\n\n<p class=\"wp-block-paragraph\">And then, of course, there is the tax rate itself. While Slovakia was among the countries with an attractive corporate income tax rate following the 2003 tax reform, today there are several jurisdictions in Europe that may be more tax-attractive in certain situations. <\/p>\n\n<h2 class=\"wp-block-heading\"><strong>Why Cyprus, of all places?<\/strong><\/h2>\n\n<p class=\"wp-block-paragraph\">Cyprus holds a special place in the minds of Slovak businesspeople. Historically, it has been used, for example, in holding structures or structures dealing with intellectual property. <\/p>\n\n<p class=\"wp-block-paragraph\">One reason was the favorable taxation of capital gains. Another reason was special tax regimes, such as the historical version of the IP Box, through which it was possible, under certain circumstances, to achieve significantly lower effective taxation of intellectual property income. <\/p>\n\n<p class=\"wp-block-paragraph\">However, many historical options no longer work today the way they did years ago. International tax rules have become stricter, and a company\u2019s actual economic presence in a given country\u2014known as <strong>\u201csubstance\u201d<\/strong>\u2014has taken on much greater significance. <\/p>\n\n<p class=\"wp-block-paragraph\">Nevertheless, Cyprus may not be a thing of the past. Substance is what matters. <\/strong><\/h2>\n\n<p class=\"wp-block-paragraph\">The concept of a \u201cCyprus shell company\u201d often seems straightforward: a Slovak entrepreneur establishes a company in Cyprus, formally registers its headquarters there, and pays taxes on its income abroad instead of in Slovakia.<\/p>\n\n<p class=\"wp-block-paragraph\">However, it is precisely this model that is problematic today.<\/p>\n\n<p class=\"wp-block-paragraph\">When assessing a foreign company, one of the key issues is its <strong>substance<\/strong>\u2014that is, its actual economic presence in a given jurisdiction.<\/p>\n\n<p class=\"wp-block-paragraph\">Therefore, it is not enough to simply register a foreign executive whom the business owner has never met, or to establish the company\u2019s registered office in a building where thousands of other companies are formally registered.<\/p>\n\n<p class=\"wp-block-paragraph\">For example, one can assess where the company is actually managed from, who makes its decisions, what activities it actually carries out abroad, and whether the economic reality corresponds to the formal legal structure.<\/p>\n\n<p class=\"wp-block-paragraph\">At the same time, requirements for these substances have become stricter over the years\u2014not only from a legislative standpoint, but also in practice. Today, banks and other financial institutions verify the actual presence of these substances as part of their KYC and AML processes. <\/p>\n\n<p class=\"wp-block-paragraph\">The more robust the foreign structure is and the greater the real economic presence a business owner can establish in a given country, the more justifiable its operation may be.<\/p>\n\n<p class=\"wp-block-paragraph\">However, the reason <strong>why the foreign company was established in the first place<\/strong> is also important.<\/p>\n\n<p class=\"wp-block-paragraph\">If there is a regulatory, corporate, investment, or other legitimate business reason, and the tax benefit is merely one of the effects of the structure, its status may be fundamentally different from that of a company established solely for the purpose of shifting profits out of Slovakia.<\/p>\n\n<h2 class=\"wp-block-heading\"><strong>Cyprus, Malta, Ireland, or Dubai? Each jurisdiction has different rules <\/strong><\/h2>\n\n<p class=\"wp-block-paragraph\">There is no one-size-fits-all solution when choosing a foreign jurisdiction.<\/p>\n\n<p class=\"wp-block-paragraph\">In the European Union, countries such as Cyprus, Malta, Ireland, Bulgaria, and Hungary may be of interest from a tax perspective. For certain types of businesses, other countries may also be attractive. <\/p>\n\n<p class=\"wp-block-paragraph\">Outside the EU, Slovak businesspeople often focus their attention on the United Arab Emirates, specifically Dubai.<\/p>\n\n<p class=\"wp-block-paragraph\">However, there is an important difference between a company established in another EU Member State and a company outside the Union.<\/p>\n\n<p class=\"wp-block-paragraph\">Within the EU, entrepreneurs have a stronger legal basis stemming, among other things, from the freedom of establishment. However, this does not mean that every company incorporated in another Member State will automatically be accepted as a legitimate foreign entity. <\/p>\n\n<p class=\"wp-block-paragraph\">For jurisdictions outside the EU, the need for economic and business justification may be even more significant.<\/p>\n\n<p class=\"wp-block-paragraph\">In addition to the substantive legal assessment itself, it is also necessary to consider the practical procedural aspects: the exchange of information between countries, the possibilities for tax audits, the enforceability of decisions, and the assets against which the tax authority may take action.<\/p>\n\n<p class=\"wp-block-paragraph\">That is one of the reasons why, at Highgate Group, we do not consider only the tax rate when evaluating foreign structures.  <strong>A tax-efficient structure must also be legally defensible and practically workable.<\/strong><\/p>\n\n<h2 class=\"wp-block-heading\"><strong>When Can Tax Optimization Become a Criminal Offense?<\/strong><\/h2>\n\n<p class=\"wp-block-paragraph\">The most important distinction arises in situations where a foreign company ceases to represent a genuine business structure and becomes merely a vehicle for the artificial shifting of income or expenses.<\/p>\n\n<p class=\"wp-block-paragraph\">For example, if a Slovak company and a foreign company invoice each other for services that were never actually provided, and the sole purpose of the transactions is to reduce the Slovak tax base, we can no longer simply refer to this as aggressive tax optimization.<\/p>\n\n<p class=\"wp-block-paragraph\">Under certain circumstances, this may even result in <strong>tax evasion and criminal liability<\/strong>.<\/p>\n\n<p class=\"wp-block-paragraph\">However, not every controversial foreign structure automatically falls under criminal law. There are situations in which the issue of tax residency, substance, or economic purpose may be legally ambiguous.
